Portfolio Rebalancing Explained
Rebalancing restores a portfolio’s intended risk after markets move. Learn the main policies, trade-offs, costs, and mistakes to avoid.
Portfolio rebalancing means bringing asset weights back toward a documented allocation after they drift. Its primary purpose is risk control. It is not a method for predicting which market will rise next, and it cannot prevent losses.
Without a policy, an investor faces the same decision repeatedly under emotional conditions: should a recent winner be allowed to dominate, or should a recent loser receive more money? A rule decided in advance turns that question into routine maintenance.
Why portfolios drift
Different assets earn different returns. If shares rise faster than bonds, the share weight increases even when the investor makes no trades. Contributions, withdrawals, distributions, fees, currency movements, and corporate actions also change weights.
Suppose a hypothetical policy begins with two asset classes at 60% and 40%. If the first grows to 70% of the portfolio, the investor now has more exposure to its risks than the original plan intended. Rebalancing can sell some of the overweight asset, buy the underweight asset, or direct new cash flows to restore balance.

Rebalancing is not a return promise
Selling some of what rose and adding to what lagged can resemble “buy low, sell high,” but the lagging asset may continue to fall and the winner may continue to rise. A rebalanced portfolio can underperform an unrebalanced one for long periods. The benefit is that risk remains closer to the level selected for the goal.
The appropriate benchmark for the policy is therefore not whether each trade made money immediately. Ask whether the portfolio stayed within its intended risk limits at reasonable cost and whether the process was followed consistently.
Calendar-based policies
A calendar policy reviews the allocation at a regular interval, such as annually. The advantages are simplicity, predictable administration, and reduced temptation to react constantly. The weakness is that a large market move can create significant drift before the review date, while a scheduled review can encourage unnecessary trades when drift is trivial.
A review does not have to produce a transaction. The investor can compare actual weights with permitted ranges and do nothing if the portfolio remains acceptably aligned. Calendar frequency should reflect portfolio complexity, costs, taxes, and the speed at which relevant risks can change—not the amount of market commentary.
Threshold-based policies
A threshold or tolerance-band policy acts when an asset weight moves beyond a defined boundary. This connects action more directly to drift. It may respond sooner after a large move and ignore uneventful periods.
Thresholds require monitoring and careful definition. A fixed percentage-point band and a relative band behave differently, especially for small allocations. Narrow limits can cause frequent trades; very wide limits may allow risk to change materially. There is no universal threshold suitable for every portfolio.
A hybrid policy checks at set intervals and trades only when a threshold is breached. This can balance monitoring burden and risk control.
Use cash flows before selling
New contributions can be directed toward underweight assets. Dividends and interest can be held briefly and allocated where needed rather than automatically reinvested into the same holding. Withdrawals can come from overweight assets. These methods may reduce brokerage, spreads, taxes, or redemption charges.
Cash-flow rebalancing works best when flows are meaningful relative to portfolio size. A mature portfolio with large withdrawals or a portfolio that has drifted sharply may still require sales. Do not let the desire to avoid every transaction leave the portfolio far outside its risk policy.
Rebalance at the right level
Start with the highest-level allocation: growth versus defensive assets, or shares, bonds, and cash. Then examine important sub-allocations such as geography, credit quality, duration, and currency. Rebalancing every tiny category independently can create complexity and offsetting trades.
Look through multi-asset funds and overlapping holdings. A portfolio may appear balanced by fund label while remaining concentrated in the underlying securities. If a single fund automatically maintains a multi-asset mix, confirm how its policy works before duplicating the process outside it.
Rebalance the whole economic portfolio where possible, including related accounts, rather than optimizing each account in isolation. Tax or account rules may make one account more suitable for a particular asset or transaction. Cross-account coordination requires accurate records and local tax awareness.
Costs change the decision
Rebalancing can trigger fund sales charges, brokerage, bid–ask spreads, market impact, platform fees, currency conversion, and taxes. Some funds have notice periods or dilution adjustments. The complete cost, not zero-commission marketing, should inform the method.

Tax consequences are jurisdiction-specific. Selling a gain may create a liability, while selling a loss may be subject to anti-avoidance or wash-sale-style rules. Tax should be integrated into the policy, but it should not be used as a reason to ignore an unacceptable concentration indefinitely. Seek current local guidance.
When not to call it rebalancing
Changing the target allocation is a strategic decision, not rebalancing. A change may be justified when the goal, horizon, required withdrawal, income security, financial capacity, or legal circumstances materially change. It should not be disguised as maintenance because one asset class has recently performed well or poorly.
Replacing one fund with another that provides the same exposure can be implementation maintenance. Reasons might include a mandate change, closure, persistently poor tracking, higher total cost, operational problems, or a better-suited account structure. Calculate switching costs and verify that the replacement truly serves the same role.
Write the rule before it is needed
A rebalancing policy can state:
- the target allocation and permitted ranges;
- which accounts and look-through exposures are included;
- how often weights are reviewed;
- which threshold, if any, triggers action;
- the order in which contributions, distributions, withdrawals, and sales are used;
- relevant tax, fee, liquidity, and minimum-trade constraints;
- who is responsible for calculation and execution;
- what constitutes a strategic review rather than a rebalance.
Keep records of the weights, action, cost, and reason. This makes the process auditable and helps identify whether complexity is creating more work than value.
Common mistakes
Frequent checking can turn disciplined maintenance into market timing. Other errors include restoring labels instead of underlying exposures, ignoring holdings across accounts, using stale prices, forgetting cash and multi-asset funds, and trading without estimating taxes or spreads.
Another mistake is allowing target weights to move with the portfolio. If every winner is reclassified as the new desired allocation, the policy never controls risk. Conversely, rigidly restoring an old target after life circumstances change confuses consistency with discipline.
